How It Works

Formula

EMI = (P × r × (1 + r)^n) / (1 + r)^n - 1

Worked Example

For a loan of ₹10,00,000 at an annual interest rate of 10% for 20 years (240 months), the monthly interest rate r is 0.008333. The resulting monthly EMI is ₹9,650.22, leading to total interest of ₹13,16,050 and a total payment of ₹23,16,050.

Understanding the Equated Monthly Installment (EMI)

An equated monthly installment (EMI) is the standard financial mechanism used globally to repay amortizing retail loans, including mortgages, auto loans, and personal financing. By distributing both principal and interest across equal monthly payments, borrowers gain cash flow predictability throughout the life of the debt.

The mathematical foundation relies on the reducing-balance amortization model. In this structure, every installment is divided into two distinct components: the interest portion accrued on the outstanding balance, and the principal repayment that permanently reduces your debt.

How the EMI Formula Works Step-by-Step

The standard amortization equation used by banks and financial institutions is:

$$\text{EMI} = \frac{P \times r \times (1 + r)^n}{(1 + r)^n - 1}$$

Where:

  • P (Principal) is the total borrowed loan amount sanctioned by the creditor.
  • r (Monthly Interest Rate) is the annual percentage rate divided by $12 \times 100$. For a $10%$ nominal interest rate, $r = 10 / 1200 = 0.0083333$.
  • n (Number of Monthly Installments) represents the total duration in months (e.g., a 20-year loan equals $20 \times 12 = 240$ monthly installments).

In the initial years of a long-term loan, the outstanding principal is at its maximum, meaning the majority of each EMI payment covers accrued interest. As monthly principal payments chip away at the initial loan balance, the monthly interest charge declines, allowing an increasing percentage of each subsequent EMI to extinguish the principal balance.

Analyzing the Amortization Schedule

A complete loan amortization schedule provides total transparency on every rupee paid. For a standard loan of ₹10,00,000 at 10% annual interest over a 20-year term:

  1. Monthly Installment: ₹9,650.22 per month.
  2. First Month Allocation: Approximately ₹8,333.33 goes toward interest, while only ₹1,316.89 reduces the principal loan balance.
  3. Midway (Year 10): The monthly principal repayment increases to roughly ₹3,565, while the interest component drops to approximately ₹6,085.
  4. Final Year: More than 90% of each payment directly clears remaining principal.

Common Borrowing Pitfalls to Avoid

  • Focusing Solely on the Monthly EMI: Extending loan tenure lowers your monthly payment but drastically escalates total lifetime interest. For instance, increasing tenure from 15 to 25 years can nearly double the total interest paid to the lender.
  • Ignoring Compounding Frequency: Confirm whether your lender computes interest on a monthly reducing balance, daily reducing balance, or annual rest. Modern consumer regulations favor monthly or daily reducing balances.
  • Overlooking Processing Fees and Prepayment Clauses: Additional administrative fees and foreclosure charges alter the true Annual Percentage Rate (APR). Review our methodology page for transparent definitions of borrowing metrics.

Frequently Asked Questions

What is an Equated Monthly Installment (EMI)?

An EMI is a fixed monthly payment made by a borrower to a lender on a specified date each month. Each EMI payment pays down both the principal loan amount and accrued interest, ensuring the loan is fully repaid by the end of its tenure.

How is the monthly interest rate calculated from the annual percentage rate?

The annual percentage rate is divided by 12 and then divided by 100. For example, an annual rate of 10% translates to a monthly rate of 10 / 12 / 100 = 0.008333 (or 0.8333% per month).

Why does the interest portion decrease over the loan tenure?

In a reducing-balance loan, interest is computed only on the outstanding principal balance. As you pay down principal each month, the outstanding debt shrinks, reducing the monthly interest charge and allocating more of each subsequent payment to principal.

What is the difference between this generic EMI calculator and specific loan calculators?

This generic EMI calculator provides the foundational mathematical schedule for any fixed reducing-balance loan. For specialized features like property tax and PMI, see our [mortgage loan calculator](/finance/mortgage-loan-calculator/); for down payments, see our [car loan emi calculator](/finance/car-loan-emi-calculator/); and for prepayment tenure savings, use our [home loan calculator](/finance/home-loan-calculator/).

Does prepaying a loan reduce EMI or tenure?

Most retail lenders by default keep the monthly EMI constant and reduce the remaining loan tenure when you make prepayments, which saves the maximum amount of compound interest over time.
